Reading Fake Breakouts: How to Stop Blind Shorting at Market Bottoms

You see a currency pair dropping hard. It breaks through a major support level. For a beginner, it feels like a guaranteed setup to sell. You enter a short position—and almost immediately, the price snaps back up, leaving you trapped in a massive loss.

This is the classic fake breakout. Whether you are trading major pairs or getting caught in extreme market setups, blindly chasing the market downwards is one of the fastest ways to wipe out a trading account. Here is how to read actual price action, spot the trap, and stop selling at the exact bottom of the market.

Why Blind Shorting Fails (The Exhaustion Trap)

The market moves based on pure supply and demand. By the time a long downtrend finally breaks a major support line, most of the selling power is usually already exhausted.

Experienced traders and large institutions are often waiting at these exact support levels to take profits on their existing short trades. When they buy to close their positions, it creates sudden upward pressure. If you are entering a new short trade simply because the price “looks low” or just crossed a line, you are stepping in exactly when the professionals are getting out. You end up providing the liquidity they need to exit, which is why your trade instantly goes into the red.

Using RSI to Spot Bottom Divergence

How can you tell if the downward momentum is dying before the price reverses? You look at an oscillator like the Relative Strength Index (RSI).

In a healthy, aggressive downtrend, both the price and the RSI indicator drop together. But in a trap scenario, you will often see something called “bullish divergence” (sometimes referred to as bottom divergence). This happens when the actual price on your chart creates a lower low, but the RSI indicator refuses to drop further and instead creates a higher low.

The price is pushing down, but the underlying momentum is running out of steam. This is a severe warning sign that the sellers are exhausted. When you spot this divergence, it is the absolute worst time to enter a new short position.

The 1-2-3 Rule for Confirming a Reversal

To avoid getting faked out, you need to stop trying to guess the exact bottom. Instead, let the market prove its new direction using a structured approach like the 1-2-3 pattern.

Popularized by veteran trader Vic Sperandeo, this pattern removes the guesswork from trend reversals. Here is how it works when a downtrend is trying to reverse:

  1. The Break: The price stops dropping and breaks above the immediate downward trendline.
  2. The Test: The price attempts to drop again to retest that previous low, but it fails to reach it, creating a “higher low.”
  3. The Confirmation: The price bounces back up and breaks above the intermediate high created between step 1 and step 2.

When you see step 3 happen, you have structural confirmation that the trend has actually reversed. If you only trade on step 1, you are gambling on a fakeout. Waiting for the full pattern requires patience, but it keeps you out of dangerous traps.

Finding Confluence Before You Trade

Beginners often clutter their screens with a dozen indicators, looking for a single magic signal to tell them what to do. Professional traders keep their charts clean and look for “confluence”—which means finding two or three independent signals pointing to the same outcome.

For example, if your RSI is showing clear bullish divergence, and a 1-2-3 price pattern is forming exactly at a major mathematical support zone like a Fibonacci level, you have strong confluence. You are no longer guessing; you have combined price action with momentum and technical levels to build a solid case for a trade.

Stop chasing plunging markets. Let the trend prove itself. Look for momentum to fade using RSI divergence, and wait for the 1-2-3 pattern to confirm the shift in direction.

Finally, remember that volatile market reversals and fake breakouts often cause brokers to suddenly widen their spreads, which can easily trigger your stop-loss.
