Fresh U.S. inflation data signaled that producer price pressures continued to ease in July, while declining oil prices reinforced market expectations that the Federal Reserve will likely leave interest rates unchanged at its September meeting. The combination fueled stronger risk appetite and pushed U.S. equities higher.
The Producer Price Index (PPI) came in flat on a monthly basis, while the annual rate slowed to 4.7% from 5.5% in June, a larger-than-expected decline. The report followed this week's softer Consumer Price Index (CPI) release, prompting money markets to further reduce the probability of a September rate hike to below 40%.
Glen Smith, Chief Investment Officer at GDS Wealth Management, noted that while inflation remains well above the Fed's 2% target, the latest data suggests that oil-driven inflation pressures triggered by the Iran conflict are beginning to stabilize.
Meanwhile, Arun Sundaram, Senior Equity Analyst at CFRA, believes the softer PPI report, combined with last week's weaker-than-expected employment data, provides Fed Chair Christopher Waller with greater flexibility to maintain current policy. Market pricing now implies a 68% probability that the Fed will keep rates unchanged in September, up from 59% the previous day.

Cooling inflation pushed Treasury yields lower across the curve, with the benchmark 10-year Treasury yield falling roughly 5 basis points to 4.65%.
However, the U.S. Treasury's 30-year bond auction cleared at approximately 5.0%, the highest yield since 2001, highlighting investors' demand for higher compensation amid expanding fiscal deficits and increased government debt issuance.

In the energy market, both the International Energy Agency (IEA) and OPEC lowered their global oil demand forecasts. Although geopolitical tensions involving Iran remain elevated, the absence of further escalation weighed on crude prices.
WTI crude ended a six-session winning streak, falling approximately 2.5% to $81.21 per barrel.
Reports that Houthi forces launched another attack on Saudi Aramco's refinery in Jizan briefly lifted oil prices before gains faded.
Refined fuel markets remain considerably tighter. The U.S. diesel crack spread has approached $100 per barrel, nearing levels last seen during the initial phase of the Middle East conflict earlier this year.
Market Outlook
The combination of easing July producer inflation and declining oil prices has provided the Federal Reserve with additional policy flexibility. Expectations for a September rate hike have fallen sharply, encouraging a broad recovery in risk assets and lifting U.S. equities.
Technology and AI-related sectors continued to lead the market, reflecting investors' ongoing preference for growth-oriented stocks. Nevertheless, elevated long-term Treasury yields and persistent tightness in refined fuel markets suggest that inflationary and supply-side risks have not fully dissipated.
In the near term, upcoming inflation reports and developments surrounding shipping through the Strait of Hormuz will remain key drivers of market pricing.
Over the medium to long term, the Federal Reserve's policy trajectory and geopolitical developments will continue to shape market sentiment. Investors should remain vigilant as macroeconomic and geopolitical uncertainties persist.
