Rand firms as traders await key inflation read

Abstract:The South African rand firmed against the U.S. dollar on Monday, trading around 16.14, as a weaker dollar and higher precious metals prices supported the currency. Investors are watching July inflation data due Wednesday, with analysts expecting a cooler 4.5% reading, for clues on the interest rate outlook.

The South African rand firmed against the U.S. dollar in early trade on Monday as investors looked ahead to inflation data later in the week for clues on the health of Africa's largest economy. At 0645 GMT the rand traded at 16.1425 against the dollar, up roughly 0.4% from its previous close.

The currency drew support from a weaker dollar and rising prices of precious metals, as softer-than-expected U.S. economic data scaled back bets on a Federal Reserve rate increase. Attention now turns to domestic July inflation figures due on Wednesday.

Why the rand is strengthening

The rand traded around 16.2 per U.S. dollar, close to its highest level since early March. Weaker-than-expected U.S. data has dampened expectations of a U.S. interest rate increase next month, which tends to support higher-yielding emerging-market currencies such as the rand.

The U.S. dollar weakened against a basket of major currencies on Monday, while gold prices edged higher. South Africa's benchmark 2035 government bond was little changed in early deals, as the yield fell half a basis point to 8.425%.

The inflation picture

Statistics South Africa is due to release July inflation data on Wednesday, with analysts polled by Reuters expecting a cooler reading of 4.5%. Headline inflation accelerated to a two-year high of 5.0% in June from 4.5% in May, driven mainly by transport costs.

Economists at Nedbank said they expected inflation to slow to 4.3%, citing lower transport costs resulting from a decline in fuel prices. Headline inflation is anticipated to moderate to 4.5% in July from 5% in June, still above the central bank's 3% target, reflecting a decline in oil prices following the partial reopening of the Strait of Hormuz.

The central bank's stance

The South African Reserve Bank unexpectedly kept rates unchanged on July 23 after raising them in May. The central bank still sees upside risks to inflation linked to the Middle East conflict, and headline inflation is seen above 4% until early next year.

That backdrop makes Wednesday's release a key signal for the interest rate outlook, as traders weigh whether cooling price pressures could open the door to a more accommodative stance.
